Skin in the game

Asymmetry of consequence corrupts judgment.

Skin in the game is the principle that people should share in the downside of the choices they make or recommend. Taleb explores it in the book of the same name. When someone gains from success but is shielded from failure, the incentives tilt toward recklessness and bold claims, because the costs land on someone else.

The idea works because consequences discipline judgment. A builder who must live in the house builds it carefully. An adviser whose own money follows the advice thinks twice before recommending something risky. Without that link, people can keep repeating bad forecasts or careless plans without ever paying for them, so the errors never correct.

The mistake is refusing to listen to anyone who lacks personal exposure. Researchers, journalists and historians often see patterns that participants miss, precisely because they are not caught up in the stakes. The better response is to weight advice according to who bears the risk, and to ask what the adviser would do if it were their own outcome on the line.

The principle connects to the old idea of the principal-agent problem in economics, where the person acting has different interests from the person affected.

Example

Two friends recommend a holiday rental. One has stayed there herself with her children. The other read glowing reviews and gets a referral bonus if you book. Both may be honest, but the first friend paid for her own advice with her own holiday, so her opinion deserves more weight.

Try it this week

For the next piece of advice you receive, ask what the adviser personally loses if the advice turns out wrong.
